What Commodities Are and Why They Trade

Commodities are raw materials and primary agricultural products that are interchangeable with others of the same type. A bushel of No. 2 yellow corn is functionally identical whether it grows in Iowa or Illinois, and an ounce of gold refined to 99.5% purity meets the same global standard regardless of origin. This fungibility is what makes commodities tradable on exchanges: buyers and sellers do not need to inspect a specific barrel of oil or bag of coffee beans, because the contract itself defines the grade, quantity, delivery point, and delivery date. Commodities fall into four broad families. Energy includes crude oil, natural gas, gasoline, and heating oil. Metals split into precious metals (gold, silver, platinum, palladium) and industrial metals (copper, aluminum, zinc, nickel). Agriculture covers grains and oilseeds (corn, wheat, soybeans), softs (coffee, cocoa, sugar, cotton), and livestock (live cattle, feeder cattle, lean hogs). A fourth, smaller category includes specialty contracts such as lumber, orange juice, and milk. Prices emerge from the constant interaction of supply and demand, but the inputs are physical: weather, planting decisions, mining output, OPEC+ production quotas, pipeline capacity, geopolitical conflict, currency movements, and shipping costs all feed into the quote you see on a screen. Unlike a stock, which represents residual ownership in a business and can theoretically rise forever as earnings grow, a commodity has no cash flow, no management team, and no earnings. Its price oscillates around production cost and scarcity, which is why commodities are often described as mean-reverting and why they behave differently from equities in a portfolio.

The Main Ways to Trade Commodities

Beginners are often surprised to learn there is no single “commodity market.” There are several distinct access routes, each with different capital requirements, risk profiles, and mechanics. Futures contracts are the traditional instrument: a legally binding agreement to buy or sell a standardized quantity of a commodity at a set price on a future date. They trade on regulated exchanges such as the CME Group (which owns the Chicago Board of Trade and New York Mercantile Exchange), ICE, and the London Metal Exchange. Futures are leveraged, meaning a small deposit called margin controls a much larger contract value, which magnifies both gains and losses. Options on futures give the holder the right, but not the obligation, to buy or sell a futures contract at a specified strike price before expiration. Buying options caps your downside at the premium paid, which makes them popular with beginners, though sellers of options face substantial risk. Exchange-traded funds (ETFs) and exchange-traded notes (ETNs) trade like stocks and track commodity prices or indices; some hold physical metal (GLD holds gold bars in vaults), while others hold futures and are subject to roll costs. Commodity stocks and funds include mining companies, oil producers, and agricultural businesses whose shares respond to underlying commodity prices but also carry company-specific risk. Contracts for difference (CFDs) and spot forex-style commodity products let retail traders speculate on price without owning the underlying, but they are banned or restricted in several jurisdictions, including the United States for many retail clients. Physical ownership—buying gold coins, silver bars, or taking delivery of agricultural products—is possible but impractical for most, involving storage, insurance, assay, and liquidity challenges. Most beginners should start with ETFs or futures, depending on account size and risk tolerance, and paper trade before committing real capital.

How Futures Contracts Actually Work

Understanding futures is the foundation of commodity literacy. Every contract specifies five things: the underlying commodity, the contract size (for example, 5,000 bushels of corn, 1,000 barrels of crude oil, 100 troy ounces of gold), the tick size and tick value (the minimum price movement and what it is worth in dollars), the delivery month, and the delivery location or settlement method. If you buy one crude oil futures contract at $78.00 and the price rises to $79.00, you have gained $1,000, because each $1.00 move in oil is worth $1,000 per contract. Tick size for crude is $0.01, so each tick is $10. Leverage is extreme: that contract might require only $6,000 in initial margin, meaning a 1.3% price move doubles your margin deposit—or wipes it out. Margin in futures is not a down payment but a performance bond, and if your account equity falls below the maintenance margin level, you receive a margin call and must deposit more funds immediately or have positions liquidated. Most retail traders never take delivery; they close positions before expiration. Speculators provide liquidity and absorb price risk, while hedgers—farmers, airlines, oil refiners—use futures to lock in prices for their actual business needs. The interaction between these two groups is what makes futures markets function, and understanding who is on the other side of your trade clarifies why prices move the way they do.

Contango, Backwardation, and the Roll Cost Trap

One of the most important concepts for beginners is the term structure of futures prices. When futures prices for later delivery are higher than for near delivery, the market is in contango. This is normal for storable commodities because of storage, insurance, and financing costs. When later-dated contracts are cheaper than near-dated ones, the market is in backwardation, which typically signals immediate physical scarcity—think of a supply shock where buyers pay a premium for barrels today. This matters enormously for anyone holding commodity ETFs. Most commodity ETFs do not hold physical product; they hold futures and must “roll” positions forward as contracts expire. In contango, rolling means selling a cheaper expiring contract and buying a more expensive later one, creating a persistent drag on returns even if spot prices are flat. In backwardation, rolling generates a positive yield. This is why crude oil ETFs can lose money for investors even when the oil price rises over a year, a phenomenon that burned countless retail traders in 2020. Always check whether an ETF holds physical metal, holds futures, or uses an optimized roll strategy, and read the prospectus for the roll schedule. Gold and silver ETFs typically hold physical bullion and avoid this problem entirely; natural gas, crude oil, and agricultural ETFs are heavily exposed to it.

Fundamental Analysis: Supply, Demand, and Inventories

Fundamental analysis for commodities focuses on the physical balance between production and consumption. Key data points include inventory levels, published weekly by the EIA for U.S. crude oil and natural gas and monthly by the USDA for grains (the World Agricultural Supply and Demand Estimates, or WASDE, report). Falling inventories relative to expectations tend to lift prices; rising inventories pressure them. Production data matters: OPEC+ meeting outcomes, U.S. shale output, mine disruptions in Chile or South Africa, and harvest forecasts in Brazil all shift supply expectations. Demand signals include Chinese industrial activity for copper and iron ore, airline traffic for jet fuel, and global GDP growth for broad commodity demand. Weather is decisive for agriculture—drought in the U.S. Midwest, frost in Brazil’s coffee belt, or an El Niño pattern can move prices violently. Currency effects matter because most commodities are priced in U.S. dollars; a weaker dollar makes commodities cheaper for foreign buyers and tends to support prices. Geopolitics can override fundamentals: sanctions on Russian oil, conflict in the Middle East, or a strike at a major copper mine can create sudden supply shocks. A practical beginner’s routine is to track the economic calendar for inventory releases, USDA reports, and central bank meetings, and to note whether the market’s reaction matches the data—when it does not, positioning or sentiment is likely driving prices.

Technical Analysis: Reading Price and Positioning

Technical analysis assumes that price reflects all known information and that patterns repeat because human behavior repeats. For commodities, several tools are particularly useful. Support and resistance levels identify prices where buyers or sellers have repeatedly stepped in. Trendlines and moving averages (especially the 50-day and 200-day) help define direction; commodities often trend strongly for months during supply shocks. Momentum indicators such as RSI and MACD flag overbought or oversold conditions, though in trending markets they can stay extreme for long periods. Volume and open interest reveal conviction: rising open interest alongside rising prices suggests new money entering, while falling open interest during a rally suggests short covering rather than genuine demand. The Commitments of Traders (COT) report, published weekly by the CFTC, breaks down positioning among commercial hedgers, large speculators, and small traders. Extreme speculative positioning can be a contrarian signal—when everyone is long, there may be no one left to buy. Seasonality is another edge: natural gas peaks in winter, gasoline in summer driving season, grains around planting and harvest, and gold around periods of economic uncertainty. Combine technicals with fundamentals rather than relying on either alone; a chart pattern means little if the underlying supply picture contradicts it.

Risk Management: The Rule That Keeps You Alive

More beginners fail from poor risk management than from bad analysis. Three principles matter most. First, position sizing: never risk more than 1–2% of your account on a single trade. If you have $10,000 and a crude oil contract’s stop-loss implies a $500 loss, you are risking 5%—too much. Trade smaller contracts (micro futures such as MGC for gold or MCL for crude) or use ETFs to scale down. Second, stop-loss orders: define your exit before you enter. Futures can gap overnight, so stops are not guaranteed, but they prevent small losses from becoming catastrophic. Third, leverage discipline: futures margin is not a measure of risk; it is a minimum deposit. Use far less leverage than the exchange allows. Additionally, diversify across uncorrelated commodities—gold, crude, and corn rarely move in lockstep—and avoid concentrating in one sector. Be aware of expiration risk: holding a futures contract into delivery month can trigger forced liquidation or physical delivery obligations you do not want. Finally, keep a trading journal recording the reason for each trade, the outcome, and the emotion involved; patterns in your own behavior are often more costly than anything in the market.

Building a Beginner’s Practice Routine

Start with education, not capital. Open a demo account with a futures broker or use a stock brokerage’s paper trading feature, and spend at least three months executing trades in a simulated environment. Read the CME Group’s free educational materials, the CFTC’s consumer advisories, and one solid book such as Commodities for Dummies or The Complete Guide to Investing in Commodity and Futures Trading. Follow the economic calendar daily and write a one-paragraph note on why a given commodity moved. Once you transition to real money, start with the smallest contracts available—micro gold, micro crude, micro corn—or with physically backed ETFs such as GLD, SLV, or broad funds like DBC. Track your win rate, average win, average loss, and expectancy. Expect the first year to be educational rather than profitable. Scale up only after you have demonstrated consistent risk control across at least 100 trades. Treat every loss as tuition and every win as a hypothesis confirmed, not a license to increase size. The commodities markets reward patience, discipline, and humility far more than they reward prediction.
